No you can use them, but Nightmare is the best anyways because of ring outs. Only advantage you get with custom characters is more damage if they're small. Not as drastic as custom characters in IV with more health and damage.

Modded creations do you mean alternate characters like Siegfried with different equipment? Or modded characters like cheated?

Modded as in hex edited to have different voices or Ezio's moveset for example. Not modded to change the damage output. That would be incredibly unfair.
